No idea as to why does IE get wasted (1 pixel causes a loop?) after it
tries to display the error.jpg, however you can get IE working again and
diplaying pics without restart:

Tools -> Internet Options -> Advanced tab -> Multimedia heading -> untick
'Show pics' -> Apply -> tick 'Show pics' -> Apply.

Not a fix, but shows that error.jpg doesn't actually get busted, and will
dispay pics after a simple 'reset'.

the infamous error.jpg file is a 1x1 pixel white picture.
of course it doesnt "show" anything in the browser...
AV software cant find anything strange inside it anyway

    I think you missed the point:

    "... IE gets messed up, and will not show any other pictures
    , until you restart your IE."

    Important part being "will not show any other pictures
    until". I confirmed this.

    What's interesting is that the picture is full of xml style
    comments/properties (whatever).
